When an employee pays their share of premium through a properly established cafeteria arrangement, that money comes out before federal income tax, before Social Security and Medicare tax, and generally before applicable local tax as well. The Testing Nobody Mentions Until It Fails

A cafeteria arrangement is subject to its own non-discrimination testing, and failure is not a plan-level problem — it makes the benefit taxable for the favored group. Owner-heavy small businesses fail more often than they realize, because the arrangement was set up years ago and nobody has tested it since. One honest caveat: the timing rules around this testing rest on proposed regulations from 2007 rather than final ones, so treat the timing as accepted practice rather than as settled law, and do the testing regardless.
